But it makes me wonder...libvirt should be generating and managing this

Have you restarted the libvirt network after you've edited it?
virsh net-destroy osc_mgmt
virsh net-start osc_mgmt
The hostsfile is generated when network is started. It's the same as
editing domain XML while it is running. Changes get applied on next start.
